Shariah Compliance vs Conventional
In Pakistan, ETFs are categorized broadly into Shariah Compliant (Islamic) and Conventional funds. A Shariah compliant ETF only holds stocks that have passed stringent Islamic screening criteria (such as low debt-to-assets ratio and halal core business operations).
Because Shariah filters automatically exclude conventional commercial banks and heavily leveraged businesses, Islamic ETFs naturally exhibit strong sector tilts toward Oil & Gas and Cement, often exhibiting different risk-return profiles than conventional index trackers like the UBL Pakistan Enterprise ETF.
The Impact of Expense Ratios
The Total Expense Ratio (TER) or Annual Management Fee is a critical factor when choosing between highly correlated ETFs. If two funds have an 85% overlap in shared capital, their gross returns will be almost identical over time.
In these situations, the fund with the lower management fee will compound higher net returns for the investor over a multi-year horizon. Always compare fees and liquidity when selecting between tightly correlated funds.
